š A Controversial Proposal Emerges
A new Ethereum Improvement Proposal (EIP) has sparked intense debate across the Ethereum ecosystem. The proposal, known as stake tapering, aims to address concerns about unlimited ETH staking by introducing a cap on staking incentives. Six Ethereum researchers and developers from the Ethereum Foundation introduced this EIP, arguing that Ethereum faces two critical issues: the potential for nearly 100% of ETH to eventually be staked, and the network overpaying for security.
Currently, approximately 34% of all ETH is staked to secure the Ethereum network. The researchers worry this percentage will continue climbing toward 100% because there's no natural constraint on staking incentives. As more ETH gets staked, more ETH is issued as rewards, creating what they see as an unsustainable feedback loop.
The proposal suggests that Ethereum only needs somewhere between 30-40% of ETH staked to maintain adequate security. Beyond that threshold, the argument goes, the network is simply paying too much for redundant security guarantees.
"The concern here is that vanilla ether in the Ethereum financial ecosystem, the DeFi ecosystem, slowly gets replaced by staked ETH derivatives."
Despite being introduced just last week, the proposal has generated near-universal opposition from builders, DeFi protocols, and even some within the Ethereum Foundation itself.
š¼ The Institutional Perspective: Predictability Matters
For institutional players considering Ethereum as a foundational asset, predictability and cash flow are non-negotiable. Stonnie from Aave emphasized that institutions require stable, understandable yield characteristics when building financial products and distribution channels around any asset.
The stake tapering proposal threatens this predictability in multiple ways. By reducing staking yieldsāpotentially to zero as staked ETH approaches the 50% targetāthe EIP would eliminate the cash flow component that makes ETH attractive to institutional holders. This isn't merely theoretical: major players like Strategy, Bitwise, and Sharlink have already made substantial commitments to ETH based partly on its staking yield characteristics.
"Institutions want predictability. They want a cash flow component, especially when they're building financial products and distribution."
The timing couldn't be worse. Ethereum is in what some describe as the "last mile" of institutional distribution, with ETFs launched and banks preparing to offer custody and lending services. If the Clarity Act passes, banks across the United States could establish crypto-based businesses without pre-approval, with ETH positioned as a primary asset due to its yield characteristics.
Killing that yield at this critical juncture could redirect institutional capital toward stablecoins or competing networks, representing what Stonnie called "the worst outcome for Ethereum."
š Solo Stakers: The Unintended Victims
Perhaps the most paradoxical aspect of the proposal is that it claims to benefit solo stakersāindividual node operators running validators from homeāwhile the mechanics would actually devastate this group.
Mike from EtherFi pointed out that solo stakers operate with the highest cost basis in the ecosystem. Without economies of scale, they bear the full cost of hardware, internet connectivity, and ongoing maintenance. A yield reduction to 2% or lower would push most solo stakers into operating at a loss.
"A 2%, 2.5% yield is pretty much break even at this point in terms of the cost of operating a node."
Recent survey data from ETH Staker indicates that 2% represents the reserve price for most solo stakersāthe threshold below which they would turn off their nodes. The proposal's architects may hope for altruistic behavior, but expecting thousands of operators to continue running nodes at a loss defies basic economic logic.
Meanwhile, large centralized entities like Coinbase, Binance, and Sharlink face essentially zero cost of capital. Users deposit ETH into these platforms, and the exchanges will stake regardless of yieldāwhether it's 20 basis points or 5%. This creates a powerful centralizing force, driving independent operators out while concentrating staking power among major institutions.
š The DeFi Cascade: Breaking the Foundation
The most severe consequences of stake tapering would ripple through Ethereum's DeFi ecosystem. Mike from EtherFi warned that seven of the top 10 DeFi protocols would face massive capital exodus if this proposal were implemented.
The comparison to traditional finance is instructive. Imagine if the U.S. government announced it would alter the issuance curve on Treasury bills whenever too many people held them, or cap purchases beyond a certain threshold. T-bills serve as the foundational yield layer upon which countless derivative products are built. Disrupting that foundation would destabilize the entire system.
Liquid staking tokens (LSTs) serve a similar foundational role in Ethereum's DeFi ecosystem. These tokensālike Lido's stETH, Rocket Pool's rETH, or EtherFi's eETHārepresent staked ETH and enable that capital to remain productive across lending protocols, automated market makers, and other DeFi applications.
"Low short-term bonds provide the foundational yield layer and there's 100 layers of derivatives built on top of that. If you mess with that foundational yield layer, you're going to really break the system."
The argument that users could simply find yield elsewhere in DeFi fundamentally misunderstands how that yield is generated. Much of the yield in Ethereum's DeFi ecosystem derives from staking rewards in the first place. LSTs create borrowing demand in lending protocols precisely because they offer a base yield while maintaining liquidity. Remove the underlying yield, and the entire structure becomes less attractive.
š± The Carry Trade Risk: ETH as a Funding Leg
Without productive yield, ETH risks becoming what traders call a "funding leg"āan asset borrowed cheaply to be immediately sold for more productive alternatives. The Japanese yen carry trade provides the canonical example of this phenomenon.
Japan's economy has struggled for decades, with interest rates near or at zero. This creates a massive arbitrage opportunity: borrow yen at effectively no cost, convert to dollars or other currencies, and invest at higher rates elsewhere. The result is persistent selling pressure on the yen itself.
Stonnie from Aave explained how this dynamic could manifest with ETH:
"When you have a zero yielding asset, you simply borrow it to just swap it into a more productive asset and then do strategies, and that creates sell pressure for ETH as an asset."
Ironically, this undermines the very goal the proposal seeks to achieve. The researchers want to enhance ETH's value capture and monetary properties. But removing productivity from the asset would likely drive holders toward stablecoins that offer yield through protocols like Aave, or toward competing Layer 1 networks with better staking economics.
In traditional finance, when interest rates are low, capital flows toward equities, commodities, and other productive assets. The same principle applies in crypto: capital seeks return. Without competitive yield, ETH holders face a choice between accepting inflation erosion or rotating into alternatives.
š Nominal vs. Real Yield: A False Dichotomy
Proponents of stake tapering argue that staking yield is merely "nominal"ānewly minted ETH distributed to validators without real economic value creation. From this perspective, staking rewards represent a financial game rather than genuine productivity.
This view reflects what Mike characterized as "cash accounting level understanding of the economy"āoverly simplistic and static. In a growing economy, even nominal issuance can represent real yield if the money supply grows slower than economic output.
More fundamentally, the staking rate serves as a reward for saving rather than consuming. In any functioning economy, those who produce wealth, receive payment, and choose to save rather than spend should see some return on that capital. Their saved assets can be deployed productively to support economic growth, and the interest rate represents compensation for that contribution.
"You can look at the staking rate as a way of rewarding people that are saving. You produced some wealth, you got your dollars, and instead of consuming them, you save them. In exchange for saving them, you're getting them put to work."
The notion that economies should have fixed money supplies finds virtually no support among serious economists. Even Milton Friedman, often cited by monetary conservatives, argued for a steady 3% annual growth in money supply to match economic expansion. Zero issuance isn't an optimal endpointāit's a "Bitcoin brainworm" that translates poorly to a platform designed to support a sophisticated financial economy.
šļø LSTs: Infrastructure, Not Intermediaries
The proposal's concern about "vanilla ETH" disappearing into derivatives misses a crucial point: in any sophisticated economy, raw assets rarely circulate directly. Instead, layers of financial infrastructure provide crucial protections and efficiencies.
Consider fractional reserve banking. Consumers don't typically transact with physical cash or gold coins. Instead, they use checking accounts, credit cards, and digital payment systemsāall of which represent derivative claims on underlying deposits. These systems exist because they offer superior user experience, safety features, and economic efficiency compared to moving base-layer money.
Liquid staking tokens provide similar benefits for ETH. They enable crucial protections that would be inappropriate at the network layer but make perfect sense at the application layer. For example, if a major exploit stole a significant portion of one LST provider's deposits, that protocol could execute a fork through proper governanceāprotecting users without requiring network-wide consensus.
Mike from EtherFi emphasized that LSTs deliver these services at minimal costātypically 5-10 basis pointsāfar cheaper than traditional financial intermediaries.
"In a sophisticated economy, you're not going to be trading raw gold coins. If Ethereum truly can be the foundation for a proper economy, you're going to build financial derivatives and institutions and protections."
The derivatives market in traditional finance is more than 10 times larger than spot markets. If Ethereum succeeds in becoming infrastructure for global finance, the same ratio will likely emerge in crypto. Fighting this reality makes no more sense than insisting everyone should transact only with physical currency.
āļø The Security Question: How Much Is Enough?
At the core of the proposal lies a legitimate question: Is Ethereum overpaying for security? The researchers suggest that 30-40% of ETH staked provides ample protection, making higher percentages redundant and wasteful.
This framing, however, oversimplifies the relationship between staking participation and network security. Higher staking rates don't just increase the raw computational difficulty of attacksāthey also indicate strong buy-in from the community, distribute rewards more broadly, and create deeper economic moats against various attack vectors.
Moreover, Ethereum has deliberately positioned itself as the most secure smart contract platform. This security premium is precisely why builders choose Ethereum despite higher fees and lower throughput compared to alternatives. It's a core value proposition, not an afterthought.
Stonnie from Aave noted:
"Ethereum has been built on security and on the idea that you have a resilient network and ecosystem. Anyone who is a builder is choosing Ethereum because of that security. So paying for security is a big part of that."
The real question isn't whether Ethereum is overpaying in some abstract sense, but whether the current security budget delivers sufficient value relative to its costs. Given Ethereum's ambition to support a multi-trillion-dollar financial ecosystem, erring on the side of more security rather than less seems prudent.
šÆ Process and Legitimacy: The Hidden Cost
Beyond the technical and economic arguments, the perception of the proposal process itself has damaged Ethereum's credibility as a predictable, reliable platform for institutional adoption.
The EIP appeared with minimal advance notice before the meeting where proposals were discussed for inclusion in the next hard fork. While the researchers may have had legitimate reasons for the timing, the optics suggested an attempt to rush through a significant change without adequate community input.
For nation-states, large institutions, or even sophisticated DeFi protocols considering long-term commitments to Ethereum, this kind of governance uncertainty is deeply problematic. Bitcoin's appeal to entities like El Salvador stems partly from its ossified predictabilityāthe near-certainty that core monetary properties won't change through surprise governance decisions.
"Imagine you're a nation state considering whether to go all in on Bitcoin or Ethereum. This kind of thing creates zero chance that they choose Ethereum because tomorrow they're going to mess with the governance and issuance."
Ethereum has carefully built credibility as the most secure, stable, and credibly neutral smart contract platform. That reputation represents years of consistent execution and conservative decision-making. Proposals that appear to disregard established stakeholder interestsāsolo stakers, DeFi protocols, institutionsāundermine that hard-won trust.
Stonnie emphasized that legitimacy has been central to Ethereum's success over more than a decade. The community's fear isn't just that this particular proposal might pass, but that feedback from affected stakeholders might be ignored in favor of theoretical optimization divorced from practical consequences.
š The DeFi Counterargument: Private Markets Work
Perhaps the strongest argument against stake tapering is that Ethereum's DeFi ecosystem already solves the problems this EIP attempts to addressāand does so more efficiently than protocol-level intervention.
The concern about vanilla ETH disappearing into derivatives assumes this is inherently negative. But DeFi protocols like Aave, EtherFi, Lido, and Rocket Pool exist precisely to democratize access to staking yield while maintaining liquidity and composability. They represent the application layer doing exactly what it's supposed to do: financialize and democratize access to Ethereum's core value propositions.
If the goal is ensuring ordinary ETH holders can access staking rewards without running validators themselves, LSTs accomplish this far more effectively than reducing yields across the board. If the goal is maintaining liquidity and usability of ETH within DeFi, LSTs enable this while base-layer ETH locked in validators does not.
The private marketāEthereum's DeFi ecosystemāhas already built infrastructure to distribute staking yield efficiently to end users. This infrastructure operates competitively, with multiple protocols offering slightly different trade-offs around decentralization, yield, and features.
"The spirit of ETH tapering and the goals of ETH tapering are actually achieved through the application layer, the DeFi layer of Ethereum. This is our job. The private market is doing it better than the government more efficiently."
Rather than viewing LSTs as problematic intermediaries, a more constructive framing recognizes them as purpose-built financial infrastructure that extends Ethereum's utility while preserving user choice.
š® What Happens Next
The overwhelming negative response from builders, protocols, and community members makes it unlikely this proposal will pass in its current form. However, the debate has surfaced important questions about Ethereum's monetary policy, governance processes, and relationship between the protocol layer and application layer.
Several potential paths forward exist:
- Abandon the proposal entirely and focus development efforts on scaling, privacy, and user experience improvements that enhance Ethereum's product-market fit
- Enshrine liquid staking at the protocol level, as Mike suggested, which could address some concerns about centralization while preserving yield dynamics
- Implement more modest issuance adjustments that maintain predictability and cash flow characteristics while marginally reducing emissions
- Leave monetary policy unchanged and trust that Ethereum's DeFi ecosystem will continue optimizing yield distribution through market competition
The consensus among DeFi builders appears clear: Ethereum should lean into its strengths rather than trying to become Bitcoin. The DeFi ecosystem, institutional interest, and programmable money represent Ethereum's competitive advantages. Undermining the yield layer that supports all of this to achieve questionable improvements in "minimum viable issuance" would be strategically counterproductive.
As Stonnie concluded:
"We shouldn't be focusing on optimizing issuance. We should be focusing on how do we make Ethereum a better product. It doesn't have good privacy yet. It doesn't have good scalability yet. It does have securityānow we're trying to ax the security side. These three components need to be solid until we actually have a complete product."
⨠The Bigger Picture
This debate ultimately centers on competing visions for Ethereum's future. One vision emphasizes Bitcoin-like monetary minimalismāfixed supply, minimal issuance, self-sovereign custody of base-layer assets. Another embraces economic sophisticationāflexible monetary policy responsive to network needs, robust financial infrastructure, and recognition that derivatives and intermediaries serve valuable functions.
The latter vision seems more aligned with Ethereum's actual trajectory and strengths. Ethereum was never meant to be digital gold sitting immobile in cold storage. It was designed to be programmable money supporting a sophisticated financial ecosystemāone where yield flows through multiple layers, where financial engineering creates new possibilities, and where the base layer focuses on security and neutrality while applications handle user-facing complexity.
The stake tapering debate has been valuable in forcing the community to articulate these principles clearly. But the conclusion seems increasingly clear: Ethereum should remain Ethereum, not try to become Bitcoin. The path forward involves better products, better scaling, better privacyānot monetary games that undermine the yield layer supporting everything else.
The frontier remains open, and Ethereum's builders are making their voices heard.
